When updating rockbox, does the .rockbox folder need to be replaced every update?

When you update Rockbox, everything in the zip file should go onto your player.  If that includes a .rockbox directory, then yes.

As an aside, I doubt there ever has been or ever will be a daily build without a .rockbox directory :)

The .rockbox folder holds files that are vital for Rockbox like the codecs. You need to update that along with the rockbox.ipod file. Failing so can have interesting results, like a codec failure (for the codecs) and an "incompatible version" error for the plugins.
