Dithering

So what does video dithering do exactly? I can't see a difference with it on or off.

Check out the "Dither" article on Wikipedia.  I notice improvements in shading and reduction of blocky artifacts when I turn dithering on.

The hardware codec targets don't have audio dithering, i.e. the supported Archos line of player. (Sorry, couldn't resist. ;))

How much the effect is visible depends on the content of the video or a picture. I have one video where it is very noticable in a large part where there are only very slight colour differences (dark sky).
